matter-of-factly, "Santa died."
An unintended consequence of telling him the truth! A few months ago, he asked me if Santa was real. I said, "Well, there was a real person named St. Nicholas who lived a long time ago." My son then asked, "Did he die?" to which I replied, "Well, yes."
He knows that all of the Santas you see in the stores are nice people in Santa costumes. He still loves Christmas, and is proud of his knowledge that Mommy and Daddy are Santa.

Seriously, though, it sounds like he's amazingly well-adjusted! Most kids will try to maintain the illusion long past the time the actually believe. Sounds like you're doing a great job!
