Of course I'd have to spend 12 hours in Iceland but I'll survive if I can get to London. I figured the rest of the time I'll hostel it or just sleep in the airport.

On your layover, you could get a bite to eat, see some sights and maybe even check out one of those thermal hot springs! Iceland is the home of the fabulous Icelandic Ponies and Bjork! I bet they have really good beer there too!
When you get to London, you'll take an express train from Gatwick or Heathrow (usually right into Victoria Station.) There are so many youth hostels and youth hotels (you don't have to be young though...) that finding a place to stay will be no problem. I stayed at a youth hotel in a multi-story converted townhome near Hyde Park in a very nice and safe area. The youth hotel people drove me from the train station in their VW van.
